Commentary
Collateral optimization – as opposed to the management of collateral and margin collection – has become a primary focus for many large financial institutions as the tightening of credit, the shortage of liquidity and increased capital requirements from various regulations have all led banks to focus on ensuring that they extract the maximum value from all of their available assets.
For example, the latest proposals from the Basel Committee on banking supervision make specific reference to the liquidity of collateral assets. It calls for firms to be able to run stress tests and measure the potential liquidity risks around the changing value of collateral with a view to allocating additional capital requirements to cover the volatility of the changing values of these collateral assets.
Collateral optimization is also important to achieve greater control over liquidity. As firms look at how much each individual business line costs in terms of capital adequacy requirements, any way of improving liquidity and getting better use of assets is welcomed.
